The label assignment works correctly on the Server side using Virtual-template.

I also had a look on this URL. This uses "mpls ip" on dialer interface so I get the feeling that this should work.

Strangely googling doesnbt show any evidence saying mpls not working with PPPoE..

This will probably not work.

I seem to recall few years back that someone tested this in detail
with a conclusion that it doesn't work. Again, if I recall well, IOS
is unable to assign labels to virtual interfaces spawned from
Virtual-Templates.

I could be wrong, though. I haven't tried it after that old thread.
